That's bad, but have seen worse. Cut in half worse. Changing a sprocket like that with new, will require new chains or you will destroy new sprocket.

I had the same problem. It turned out that the metal band inside the clutch cover was not fitting properly around the bell housing and preventing it from turning. Make sure it fits properly from underneath (see photo). Inside the clutch cover you'll notice a small metal wheel. Make sure it's in the proper position as shown in the photo. This position allows the metal band inside the clutch cover to be fully expanded within the clutch cover so it can properly fit around the bell housing.
